Right click the "asset" (the PR sequence, not the timeline), and pick "transcode now." Do you get the "encode failed"? (My guess is that you will, but it is always easier to troubleshoot build problems by transcoding first.)
Dynamic link has frequent issues, particularly when your source is not SD. Your best option is probably going to be exporting MPEG2-DVD from Premiere.
